Return on Equity: 4 Checks Before You Trust a 15% ROE

Return on equity is useful only when shareholder equity is positive and the denominator has not been hollowed out by debt or buybacks. A stock screener flashes an 18% return on equity and gives the company a green quality badge. Then you open the balance sheet and find that shareholder equity fell because the company borrowed money and repurchased shares. Earnings barely moved. The ratio improved anyway.

That is the practical problem with return on equity. The numerator can be healthy while the denominator is shrinking, stale, or negative. A single cutoff cannot tell those stories apart.

The useful question is not whether a round-number cutoff is magic. It is whether the company produced that ROE through durable operating performance or through a denominator that became easier to divide by.

What Does a 15% Return on Equity Actually Tell You?

Return on equity equals net income divided by average shareholders’ equity. A 15% ROE means the company generated roughly $15 of net income for every $100 of average book equity during the measurement period.

The ratio compresses three different forces into one number:

  • Profit margin: how much profit the company keeps from each dollar of sales.

Do not convert the small difference between the screen and the aggregate benchmark into an expected stock-return difference. ROE is an accounting profitability ratio. It is not an annual portfolio return. Compounding that gap as if it were an investment-return premium creates a precise dollar result from two measurements that are not interchangeable.

Four Checks Before You Trust Return on Equity

A good ROE review does not require a complicated model. Four checks catch most of the ways the ratio misleads.

Check 1: Is Shareholder Equity Positive and Stable?

Start with beginning and ending shareholders’ equity. Use average equity for the ROE denominator, not only the latest balance-sheet figure.

  • If equity is positive and broadly stable, the ratio remains interpretable.
  • If equity fell sharply, ask whether losses, dividends, acquisitions, or repurchases caused the decline.
  • If equity is close to zero, a small denominator can create an extreme ROE.

Compare ROE with return on invested capital, debt trends, and share repurchases. ROIC is not perfectly standardized, and company-adjusted versions require care, but it is less directly driven by a shrinking book-equity denominator.

A widening ROE-to-ROIC spread is a prompt to investigate, not a universal sell signal. Check whether debt rose, treasury stock expanded, or retained earnings fell. AutoZone: Profitable, but Standard ROE Breaks

AutoZone shows why a negative equity base should not be read as an automatic verdict on business quality.

Its Form 10-Q for the quarter ended May 9, 2026 reported $641.5 million of quarterly net income. The same filing showed a stockholders’ deficit of $2.785 billion, compared with a $3.414 billion deficit at August 30, 2025.

AutoZone does not prove that buybacks are good or bad. It proves something narrower and more useful: once equity is negative, standard ROE no longer answers the question investors think it answers.

The table is not a ranking of sector attractiveness. It shows how accounting structure changes the baseline. A 12% ROE may be ordinary in one industry and strong in another. A 20% ROE may still be poor if peers produce more with cleaner balance sheets.

Historical-cost accounting adds another complication. Curtis, Lewis-Western, and Toynbee found that asset turnover can be biased upward when appreciated assets remain recorded at modified historical cost. Firms with older assets may therefore look more efficient partly because their book asset base is lower.

Esplin, Hewitt, Plumlee, and Yohn also found that separating operating and financing activities can improve profitability forecasts, but only under the appropriate component-forecasting approach.
